How Automated Market Makers Changed Everything

Early decentralized exchanges tried to copy the order book model on-chain, but it was slow and expensive. The breakthrough came with the automated market maker, or AMM. Instead of matching individual buyers and sellers, an AMM uses a liquidity pool: a smart contract holding a reserve of two tokens, say Ethereum and a stablecoin. A mathematical formula sets the price automatically based on the ratio of the two assets in the pool. When you swap, you add one token to the pool and remove the other, and the price shifts slightly with each trade.

Where does that liquidity come from? From ordinary users called liquidity providers, who deposit pairs of tokens into the pool and earn a share of the trading fees in return. The Risks Every User Should Understand

A DEX is powerful but not risk-free. Smart contract vulnerabilities are the biggest concern: if the underlying code contains a flaw, funds in a pool can be drained. Users should favour audited, well-established protocols. A second issue is slippage, the gap between the expected price and the executed price on a large or low-liquidity trade. A third, specific to liquidity providers, is impermanent loss, where the value of deposited tokens can diverge from simply holding them if prices move sharply. Finally, because there is no help desk, a mistaken transaction or a signature granted to a malicious contract usually cannot be reversed.
